You save it as a .gif or .png in an image-editing program that supports alpha-channels. GIMP and Photoshop seem to be the most popular (GIMP is free, guess which I'm using!)
I've also heard good things about Paint.NET, but I've never used it myself.

Or, as Fallen Knight pointed out, you can set its color to #d7d7d7 (215,215,215), which is the medium gray color used in the left side-panel where names and avatars are displayed. Using this method, you could make seemingly transparent avatars in MS Paint.
